Monetary policy is not fiscal policy. It is the process initiated by the banks to ensure that they maintain proper supply or reserves of capital by making changes to the inflation of the interest rate to make sure that there is general stability and trust initiated in the process (Gertler, and Karadi, 2011). The monetary policy is influenced by the unemployment, exchange rates with other countries and they contribute to the overall economic growth. Monetary policy of the banks ensures that they take actions in buying, selling government bonds, changing the bank reserves etc.Banks generally follow contractionary monetary policy or expansionary monetary policy. In the case of expansionary policy there in increase the in the money supply to reduce the levels of unemployment, increase in the private-sector borrowing and also increasing in the consumer spending. In the case of contractionary monetary policy there is decrease in the money supply and they are undertaken by the banks to reduce the levels of inflation (Aghion, Bacchetta, and Banerjee, 2001).

This can also have adverse effects on the growth on the economy and depress the borrowing activities. There are three tools that are mostly practiced by the major banks. Three kinds of tools are discount rates; secondly, it is reserve requirements and thirdly is open market operations. In the case of discount rate the reserve banks charge the commercial banks for short-term loans.The Federal government has the ability to use these three tools to achieve the monetary policy goals (Ball, 1999).. All three affect the amount of funds in the banking system. This lowering of the discount rates is considered to be expansionary as it increases the money reserves. Raising the discount rates is a contractionary policy because they influence the interest rates (Goodfriend, and McCallum, 2007). These kinds of discount rate changes are mostly used by Reserve Banks of the individual countries and the Board of Governors in the nation.
